Abstract: We study how profit taxes affect the innovative behavior of firms. We use Germany as a laboratory, exploiting substantial variation in the local business tax rate within and across municipalities. We find that an increase in the local business tax rate significantly reduces firms' R&D spending along various margins. Moreover, we find reductions in innovation output as measured by the (citation-weighted) number of filed patents. Effects on spending materialize almost immediately after a tax rate increase, while effects on patents appear with some lag.
